Several asymptotic results for the implied volatility generated by a rough volatility model have been obtained in recent years (notably in the small-maturity regime), providing a better understanding of the shapes of the volatility surface induced by rough volatility models, and supporting their calibration power to S&P500 option data. Rough volatility models also generate a local volatility surface, via the so-called Markovian projection of the stochastic volatility. We complement the existing results on the implied volatility by studying the asymptotic behavior of the local volatility surface generated by a class of rough stochastic volatility models, encompassing the rough Bergomi model. Notably, we observe that the celebrated "1/2 skew rule" linking the short-term at-the-money skew of the implied volatility to the short-term at-the-money skew of the local volatility, a consequence of the celebrated "harmonic mean formula" of [Berestycki, Busca, and Florent, QF 2002], is replaced by a new rule: the ratio of the at-the-money implied and local volatility skews tends to the constant 1/(H + 3/2) (as opposed to the constant 1/2), where H is the regularity index of the underlying instantaneous volatility process.

We provide explicit approximation formulas for VIX futures and options in forward variance models, with particular emphasis on the family of so-called Bergomi models: the one-factor Bergomi model [Bergomi, Smile dynamics II, Risk, 2005], the rough Bergomi model [Bayer, Friz, and Gatheral, Pricing under rough volatility, Quantitative Finance, 16(6):887-904, 2016], and an enhanced version of the rough model that can generate realistic positive skew for VIX smiles -- introduced simultaneously by De Marco [Bachelier World Congress, 2018] and Guyon [Bachelier World Congress, 2018] on the lines of [Bergomi, Smile dynamics III, Risk, 2008], that we refer to as 'mixed rough Bergomi model'. Following the methodology set up in [Gobet and Miri, Weak approximation of averaged diffusion processes. Stochastic Process.\ Appl., 124(1):475-504, 2014], we derive weak approximations for the law of the VIX, leading to option price approximations under the form of explicit combinations of Black-Scholes prices and greeks. As new contributions, we cope with the fractional integration kernel appearing in rough models and treat the case of non-smooth payoffs, so to encompass VIX futures, call and put options. We stress that our approach does not rely on small-time asymptotics nor small-parameter (such as small volatility-of-volatility) asymptotics, and can therefore be applied to any option maturity and a wide range of parameter configurations. Our results are illustrated by several numerical experiments and calibration tests to VIX market data.

We consider the pricing of VIX options in the rough Bergomi model. In this setting, the VIX random variable is defined by the one-dimensional integral of the exponential of a Gaussian process with correlated increments, hence approximate samples of the VIX can be constructed via discretization of the integral and simulation of a correlated Gaussian vector. A Monte-Carlo estimator of VIX options based on a rectangle discretization scheme and exact Gaussian sampling via the Cholesky method has a computational complexity of order $\mathcal{O}(\varepsilon^{-4})$ when the mean-squared error is set to $\varepsilon^2$. We demonstrate that this cost can be reduced to $\mathcal{O}(\varepsilon^{-2} \log^2(\varepsilon))$ combining the scheme above with the multilevel method, and further reduced to the asymptotically optimal cost $\mathcal{O}(\varepsilon^{-2})$ when using a trapezoidal discretization. We provide numerical experiments highlighting the efficiency of the multilevel approach in the pricing of VIX options in such a rough forward variance setting., Comment: 22 pages, 10 figures

It is well know that, in the short maturity limit, the implied volatility approaches the integral harmonic mean of the local volatility with respect to log-strike, see [Berestycki et al., Asymptotics and calibration of local volatility models, Quantitative Finance, 2, 2002]. This paper is dedicated to a complementary model-free result: an arbitrage-free implied volatility in fact is the harmonic mean of a positive function for any fixed maturity. We investigate the latter function, which is tightly linked to Fukasawa's invertible map $f_{1/2}$ [Fukasawa, The normalizing transformation of the implied volatility smile, Mathematical Finance, 22, 2012], and its relation with the local volatility surface. It turns out that the log-strike transformation $z = f_{1/2}(k)$ defines a new coordinate system in which the short-dated implied volatility approaches the arithmetic (as opposed to harmonic) mean of the local volatility. As an illustration, we consider the case of the SSVI parameterization: in this setting, we obtain an explicit formula for the volatility swap from options on realized variance., Comment: 20 pages, 4 figures

We extend the model-free formula of [Fukasawa 2012] for $\mathbb E[\Psi(X_T)]$, where $X_T=\log S_T/F$ is the log-price of an asset, to functions $\Psi$ of exponential growth. The resulting integral representation is written in terms of normalized implied volatilities. Just as Fukasawa's work provides rigourous ground for Chriss and Morokoff's (1999) model-free formula for the log-contract (related to the Variance swap implied variance), we prove an expression for the moment generating function $\mathbb E[e^{p X_T}]$ on its analyticity domain, that encompasses (and extends) Matytsin's formula [Matytsin 2000] for the characteristic function $\mathbb E[e^{i \eta X_T}]$ and Bergomi's formula [Bergomi 2016] for $\mathbb E[e^{p X_T}]$, $p \in [0,1]$. Besides, we (i) show that put-call duality transforms the first normalized implied volatility into the second, and (ii) analyze the invertibility of the extended transformation $d(p,\cdot) = p \, d_1 + (1-p)d_2$ when $p$ lies outside $[0,1]$. As an application of (i), one can generate representations for the MGF (or other payoffs) by switching between one normalized implied volatility and the other., Comment: 27 pages, 4 figures

We present two examples of a large deviations principle where the rate function is not strictly convex. This is motivated by a model used in mathematical finance (the Heston model), and adds a new item to the zoology of non strictly convex large deviations. For one of these examples, we show that the rate function of the Cramer-type of large deviations coincides with that of the Freidlin-Wentzell when contraction principles are applied., Comment: 11 pages

The one-dimensional SDE with non Lipschitz diffusion coefficient $dX_{t} = b(X_{t})dt + \sigma X_{t}^{\gamma} dB_{t}, \ X_{0}=x, \ \gamma<1$ is widely studied in mathematical finance. Several works have proposed asymptotic analysis of densities and implied volatilities in models involving instances of this equation, based on a careful implementation of saddle-point methods and (essentially) the explicit knowledge of Fourier transforms. Recent research on tail asymptotics for heat kernels [J-D. Deuschel, P.~Friz, A.~Jacquier, and S.~Violante. Marginal density expansions for diffusions and stochastic volatility, part II: Applications. 2013, arxiv:1305.6765] suggests to work with the rescaled variable $X^{\varepsilon}:=\varepsilon^{1/(1-\gamma)} X$: while allowing to turn a space asymptotic problem into a small-$\varepsilon$ problem with fixed terminal point, the process $X^{\varepsilon}$ satisfies a SDE in Wentzell--Freidlin form (i.e. with driving noise $\varepsilon dB$). We prove a pathwise large deviation principle for the process $X^{\varepsilon}$ as $\varepsilon \to 0$. As it will become clear, the limiting ODE governing the large deviations admits infinitely many solutions, a non-standard situation in the Wentzell--Freidlin theory. As for applications, the $\varepsilon$-scaling allows to derive exact log-asymptotics for path functionals of the process: while on the one hand the resulting formulae are confirmed by the CIR-CEV benchmarks, on the other hand the large deviation approach (i) applies to equations with a more general drift term and (ii) potentially opens the way to heat kernel analysis for higher-dimensional diffusions involving such an SDE as a component., Comment: 21 pages, 1 figure

Motivated by marginals-mimicking results for It\^o processes via SDEs and by their applications to volatility modeling in finance, we discuss the weak convergence of the law of a hypoelliptic diffusions conditioned to belong to a target affine subspace at final time, namely $\mathcal{L}(Z_t|Y_t = y)$ if $X_{\cdot}=(Y_\cdot,Z_{\cdot})$. To do so, we revisit Varadhan-type estimates in a small-noise regime (as opposed to small-time), studying the density of the lower-dimensional component $Y$. The application to stochastic volatility models include the small-time and, for certain models, the large-strike asymptotics of the Gyongy-Dupire's local volatility function. The final product are asymptotic formulae that can (i) motivate parameterizations of the local volatility surface and (ii) be used to extrapolate local volatilities in a given model., Comment: 34 pages, 2 figures

We study the shapes of the implied volatility when the underlying distribution has an atom at zero and analyse the impact of a mass at zero on at-the-money implied volatility and the overall level of the smile. We further show that the behaviour at small strikes is uniquely determined by the mass of the atom up to high asymptotic order, under mild assumptions on the remaining distribution on the positive real line. We investigate the structural difference with the no-mass-at-zero case, showing how one can--theoretically--distinguish between mass at the origin and a heavy-left-tailed distribution. We numerically test our model-free results in stochastic models with absorption at the boundary, such as the CEV process, and in jump-to-default models. Note that while Lee's moment formula tells that implied variance is at most asymptotically linear in log-strike, other celebrated results for exact smile asymptotics such as Benaim and Friz (09) or Gulisashvili (10) do not apply in this setting--essentially due to the breakdown of Put-Call duality., Comment: 24 pages, 8 figures

We study smoothness of densities for the solutions of SDEs whose coefficients are smooth and nondegenerate only on an open domain $D$. We prove that a smooth density exists on $D$ and give upper bounds for this density. Under some additional conditions (mainly dealing with the growth of the coefficients and their derivatives), we formulate upper bounds that are suitable to obtain asymptotic estimates of the density for large values of the state variable ("tail" estimates). These results specify and extend some results by Kusuoka and Stroock [J. Fac. Sci. Univ. Tokyo Sect. IA Math. 32 (1985) 1--76], but our approach is substantially different and based on a technique to estimate the Fourier transform inspired from Fournier [Electron. J. Probab. 13 (2008) 135--156] and Bally [Integration by parts formula for locally smooth laws and applications to equations with jumps I (2007) The Royal Swedish Academy of Sciences]. This study is motivated by existing models for financial securities which rely on SDEs with non-Lipschitz coefficients. Indeed, we apply our results to a square root-type diffusion (CIR or CEV) with coefficients depending on the state variable, that is, a situation where standard techniques for density estimation based on Malliavin calculus do not apply. We show that in a large class of stochastic volatility models with additional skew-functions (local-stochastic volatility models) the tails of the cumulative distribution of the log-returns behave as exp(-c|y|), where c is a positive constant depending on time and on model parameters. We obtain this estimate proving a stronger result: using some estimates for the probability that Ito processes remain around a deterministic curve from Bally et al. '09, we lower bound the probability that the couple (X,V) remains around a two-dimensional curve up to a given maturity, X being the log-return process and V its instantaneous variance. Then we find the optimal curve leading to the bounds on the terminal cdf. The method we rely on does not require inversion of characteristic functions but works for general coefficients of the underlying SDE (in particular, no affine structure is needed). Even though the involved constants are less sharp than the ones derived for stochastic volatility models with a particular structure, our lower bounds entail moment explosion, thus implying that Black-Scholes implied volatility always displays wings in the considered class of models. In a second part of this paper, using Malliavin calculus techniques, we show that an analogous estimate holds for the density of the log-returns as well.
