In November 2020, the Bank of Canada launched a pilot project with the Office of the Superintendent of Financial Institutions aimed at better understanding risks to the economy and the financial system related to climate change. Part of this work included developing a set of Canada-relevant climate transition scenarios that explore pathways consistent with achieving certain climate targets. The scenarios vary in terms of two key drivers of climate transition risk: (i) the ambition and timing of climate policy and (ii) the pace of technological change and availability of advanced technologies. To develop the scenarios, we used a suite-of-models approach that linked a computable general equilibrium energy-economy model with two macroeconomic models. The scenarios focus on Canada and the United States because of the material exposure of the Canadian financial sector to these regions. They capture the evolution of the global economy, summarized across 10 emissions-intensive sectors of the economy and across 8 distinct regions of the world. The analysis illustrated the important sectoral restructuring the Canadian and global economies may need to undertake to meet climate targets. The analysis showed that every sector contributes to the transition and that the financial impacts vary across sectors. These impacts depend on how the sectors are impacted by emissions and capital expenditures costs and on how the demand for their products is affected by the decarbonization of economies. The scenarios also shed light on the risks of significant macroeconomic impacts, in particular for commodity-exporting countries like Canada. The economic impacts for Canada are driven mostly by declines in global prices of commodities rather than by domestic policy decisions. The Bank of Canada and the Office of the Superintendent of Financial Institutions completed a climate scenario analysis pilot project with the collaboration of six Canadian financial institutions. The project aimed to increase understanding of the financial sector���s potential exposure to risks in transitioning to a low-carbon economy and to help build the capabilities of authorities and financial institutions in assessing climate-related risks. To support the broader financial-sector community in building these capabilities, this report provides detail on the methodologies the pilot used to assess credit and market risks, which were informed by the financial impacts generated by the climate transition scenarios. The method to assess credit risk combined top-down and bottom-up approaches. Variables from the climate transition scenarios were first translated into sector-level financial impacts. The financial institutions then used these impacts to estimate the implications on credit outcomes through borrower-level assessments. Using the transition scenarios��� financial impacts, and the stressed credit outcomes, the project estimated a relationship between climate transition information and credit risk. This was used to calculate expected credit losses at the portfolio level. The method to assess market risk was solely top-down. Using the scenario analysis, the project used a dividend discount model to estimate sectoral equity revaluations, which it then applied to equity portfolio holdings., La Banque du Canada et le Bureau du surintendant des institutions financi��res ont r��alis�� un projet pilote d���analyse de sc��narios climatiques avec la collaboration de six institutions financi��res canadiennes. This paper adapts climate-economy models that have been applied in other contexts for use in climate-related scenario analysis. We consider illustrative scenarios for the global economy that could generate economic and financial risks. Our results suggest there are significant economic risks from climate change and the move to a low-carbon economy., Cette étude vise à adapter, pour l’analyse de scénarios liés au climat, des modèles climat-économie ayant servi dans d’autres contextes. Sont examinés des scénarios indicatifs de l’économie mondiale qui sont susceptibles de générer des risques pour l’économie et le système financier. We consider the effects of protectionist trade policies on international and domestic market integration, using evidence from the long-standing softwood lumber trade dispute between Canada and the United States. The benefits of trade liberalization are widely acknowledged, including better home-to-foreign price transmission due to reduced tariffs and lower trade costs between countries. Yet in recent years we see efforts to protect specific domestic groups, including producers, through a revival of protectionist trade policies. Such policies could improve the home-to-home price transmission across domestic markets as consumers may seek lower-cost alternatives domestically. We investigate these ideas using a bi-variate three-regime threshold vector error-correction model (TVECM) to examine the spatial price transmission between Canadian and U.S. markets and within U.S. domestic markets. We do that by introducing a structural break at the start of an effective free trade period within our sample. The results suggest that duty-free treatment for imported Canadian softwood lumber substantially lowers the transaction costs between the two nations. Prices are more easily transmitted from the Canadian market to the U.S. at a higher speed, but the speed of price transmission in the reverse direction is not statistically significant. The U.S. domestic market experienced a higher speed of price adjustment across domestic regions prior to the free trade period, which provides evidence that protectionist policies lead to better domestic market integration., En nous fondant sur des données relatives au différend sur le bois d’oeuvre résineux qui oppose depuis de nombreuses années le Canada et les États-Unis, nous examinons les effets de politiques commerciales protectionnistes sur l’intégration des marchés nationaux et internationaux. Pour ce faire, nous introduisons un point de rupture structurel au début d’une période de libre-échange donnée comprise dans notre échantillon. Sur le marché intérieur des États-Unis, la vitesse d’ajustement des prix entre les régions était plus grande avant la période de libre-échange, ce qui tend à indiquer que les politiques protectionnistes permettent une meilleure intégration du marché intérieur.
