Abstract

The recent Eurozone debt crisis has witnessed sharp decouplings in cross-country bond yields without commensurate shifts in relative fundamentals. We rationalize this phenomenon in a model wherein countries with different fundamentals are on different equilibrium paths all along, but which become discernible only during bad times. Key ingredients are cross-country differences in the volatility and persistence of fiscal revenue shocks combined with their unobservability by investors. Differences in the cyclicality of fiscal revenues affect the option value of borrowing and resulting default risk; unobservability of fiscal shocks makes bond pricing responsive to market actions. When tax revenues are hit by common positive shocks, no country increases net debt and interest spreads stay put. When a common negative revenue shock hits and is persistent, low volatility countries with higher default costs adjust spending, while others resort to borrowing. This difference signals a relative deterioration of fiscal outlooks, interest spreads jump and decoupling takes place. [ABSTRACT FROM AUTHOR]

Abstract

We study the forecasting power of economic uncertainty about government policy for future bond returns. Using the economic policy uncertainty measure (EPU) developed by Baker, Bloom, and Davis (2016), we investigate its relationship to expected bond returns. The impact of the EPU is shown to be large for earlier maturities at shorter investment horizons. Estimating an affine term structure model incorporating the EPU, we show that term premia estimates from this model with this additional pricing factor exhibit higher fluctuations and move closely with the variations in observed yields. The implied term premia show strong countercyclical movements, hence better explaining higher risk compensation under adverse economic conditions as expected by theory. [ABSTRACT FROM AUTHOR]

Abstract

We analyze the relationship between unemployment rate changes and government bond yields during and after the most recent financial crisis across ten industrialized countries. The study is conducted on a weekly basis and we therefore nowcast unemployment data, which are only available once a month, on a weekly frequency using Google search query data. In order to account for the time series' long-memory components during the first-stage nowcasting and the second-stage modeling, we draw on Corsi's (J Financ Economet 7:174–196, 2009) heterogeneous autoregressive time series model. In particular, we adapt this idea to a setting of mixed-frequency nowcasting. Our results indicate that Google searches greatly increase the nowcasting accuracy of unemployment rate changes. The impact of an idiosyncratic rise in unemployment on bond yields turns out to be positive for European countries while it is negative for the United States and Australia. The speed of the response also varies. Not unexpectedly, bond yields do not have an impact on unemployment. This study examines the risk factors in Australian bond returns. The study quantifies bond liquidity and estimates a liquidity risk factor in the Australian setting. We develop a three-factor asset pricing framework that uses term, default and liquidity risk factors to explain the variation of Australian bond returns. Our findings corroborate the US evidence on the pervasiveness of these risk factors faced by bond investors. The three-factor model developed in this study has practical applications when calculating the cost of debt, evaluating the performance of an active bond fund manager and hedging underlying risk in a bond portfolio. Abstract

Using the universe of all externally issued bonds by corporates and sovereigns in emerging and developing economies during 2000-14, this paper analyzes various issuance trends, including the unprecedented post-crisis surge. The paper focuses on external issuance at the country-industry and individual bond levels and finds that global factors matter greatly for emerging and developing economies issuance. A decrease in U.S. expected equity market (or interest rate) volatility, U.S. corporate credit spreads, and U.S. interbank funding costs and an increase in the Federal Reserve’s balance sheet (i) raise the odds that the monthly issuance volume of a country-industry is above its historical average; (ii) decrease individual bond yields and spreads; and (iii) raise bond maturities, after controlling for country pull factors, bond characteristics (for example, type of issuer, industry, and riskiness). Additionally, we document support that the risk-taking channel of exchange rate appreciation also operates for external bond issuance. Moreover, while the paper finds that country pull factors affect the impact of global factors, it does not find consistent evidence for this across the board. This result suggests that, during loose global funding conditions, flows are mostly driven by push factors and do not systematically discriminate between emerging and developing economies. Taken together, the findings suggest that although issuers might be able to benefit from benign international funding conditions, the large issuance volumes, currency risks, and high exposure to global factors could pose external and domestic challenges for policy makers, particularly when global cycles reverse.
