Latin America in the 1990s remains the most unequal region in the world in terms of income distribution. Yet because of its changing demographics -declining fertility rates and large number of young people entering the workforce- the region now has a unique window of opportunity to reduce the income gap by accelerating the development process, putting people to work, improving education, and saving for the future. This Report assembles the available evidence on inequality in order to test a wide range of explanations and remedies.

This issue of IDEA is based on the recently released IDB book, Entrepreneurship in Latin America: A Step up the Social Ladder? It provides interesting insights into the limits of policies to promote entrepreneurship as a vehicle for social mobility.

This paper provides a summary of the findings contained in a forthcoming issue of the Latin American Journal of Economics on entrepreneurship in Latin America as a vehicle for upward social mobility, especially for the middle class. The income persistence coefficients estimated with pseudo-panel data for Colombia, Ecuador, and Uruguay indicate that entrepreneurial activity is a channel of intergenerational mobility, while the estimates of asset persistence for Mexico using a special survey show that entrepreneurship increases mobility across generations. Although persistence coefficients do not indicate the direction of such mobility, the estimates of income differentials between entrepreneurs and non-entrepreneurs for Ecuador and Mexico lend support to the hypothesis that upward mobility dominates.

The distance between perception and reality with respect to the social domains of life is often striking. Using survey data collected on Latin American countries, this paper provides an overview of the main empirical findings on the gaps between perception and reality in four social domains--health, employment, the perception of security, and social ranking. The overview emphasizes the psychological biases that may explain the gaps. Biases associated with cultural values are very relevant with respect to health and job satisfaction. Cultural differences across countries are pronounced in perceptions of health, while cultural differences across socioeconomic groups are more apparent with respect to job satisfaction. Affect and availability heuristics are the dominant sources of bias in the case of perceptions of security. The formation of subjective social rankings appears to be less culturally dependent but more dependent on the socioeconomic development in the country. The gaps between objective and subjective indicators in the social domains of life are a rich source of data to help understand how perceptions are formed, identify important aspects of people's lives that do not appear in official indicators, inform public debate on social policy, and shed light on public attitudes on key social issues.

This executive summary presents the argument for using taxation as a development tool rather than simply a source of revenue. It also touches on some of the problem areas in tax systems including evasion, regressive personal income tax structures, and the failure to use taxes to improve environmental quality and general well-being. Together, this summary and the table of contents of the book provide just a taste of the rich information and valuable policy implications that distinguish this year's edition of the DIA.

This paper empirically explores the effects of payroll taxes, value-added taxes and corporate income taxes on a variety of labor market outcomes such as employment, unemployment, informality, and wages. Using national-level data on labor variables for 15 Latin American countries, the results indicate that the effects of each tax are distinctly different and may depend on several aspects of labor and tax institutions. Payroll taxes reduce employment and increase labor costs when their benefits are not valued by workers, but otherwise increase labor participation and do not raise labor costs. Value-added taxes increase informality and reduce skilled labor demand. In contrast, corporate income taxes may help reduce informality, especially among low-education workers but, when tax enforcement capabilities are strong, may reduce labor participation and employment of medium- and high-education workers.

This is the first study that uniformly analyzes health perceptions in all of Latin America and tests in a systematic way their relation to economic conditions at the country, income group and individual levels. The study uses three types of health self-assessment questions: i) health satisfaction; ii) health status on a scale of 0- 10; and iii) the EuroQol 5D instrument (EQ-5D), which asks about mobility, self- care, usual activities, pain/discomfort, and anxiety/depression. The empirical analysis finds support for the hypothesis that cultural differences between countries prevent cross-national comparisons of health perceptions, but it does not find support for the widely held view that the same applies within countries, presumably because the poor are more tolerant of their health problems.

This paper proposes a methodology to resolve the problems that result from using a combination of objective and subjective information in evaluating urban quality of life. The paper further suggests techniques to identify and rank issues of potential importance for urban dwellers. In order to combine objective and subjective information in a coherent manner and focus on the most relevant dimensions of the quality of life in a city or neighborhood, the paper attempts to exploit the complementary nature of two approaches: the "hedonic" approach, which employs market prices for housing, and the "life satisfaction" approach, which addresses subjective well-being. Results using both approaches in selected Latin American cities are discussed and compared. The paper concludes with a discussion of potential uses of the two-pronged methodology for policy analysis.

Latin America's lackluster growth and the resulting income gaps are due to a chronic productivity growth deficit. Latin American countries do not lack productive resources, they simply do not use them efficiently. The causes of this low productivity range from high rates of informality, poorly designed social policies and high transport costs to discriminatory tax regimes, a lack of innovation and a predisposition against productive development policies. The IDB dedicated the latest edition of its flagship publication, Development in the Americas, to the issue of productivity. This issue of IDEA draws on this study titled The Age of Productivity: Transforming Economies from the Bottom Up, as it explores some of the causes--and possible cures--of low productivity in the region.

A growing number of cities around the world have established systems for monitoring the quality of urban life. Many of those systems combine objective information with subjective opinions and cover a wide variety of topics. This book assesses a method that takes advantage of both types of information and offers criteria to identify and rank the issues of potential importance for urban dwellers. This method--which combines the so-called 'hedonic price' and 'life satisfaction' approaches to value public goods--was tested in pilot studies in six Latin American cities: Bogotá, Buenos Aires, Lima, Medellín, Montevideo, and San José of Costa Rica. This publication belongs to the Latin American Development Forum Series (LADF), sponsored by the Inter-American Development Bank, the United Nations Economic Commission for Latin America and the Caribbean, and the World Bank.

This report raises a number of fundamental questions about the multidimensional and interrelated nature of social exclusion and moves beyond the traditional emphasis on outcomes and groups to view exclusion as a process that results from societal traits that limit the functionings of the excluded. Using the tools of experimental economics, the report shows the enormous economic and welfare costs of exclusion, suggesting that inclusion policies should be viewed as an investment rather than as a supposedly generous handout to the worst off in society. Inclusion policies thus are more than new programs or new institutions to redress past injustices through income transfers, and imply fundamental changes in the way decisions are made, resources are allocated, and policies are implemented in democratic societies.

Using the 2006 Gallup World Survey of life satisfaction in 130 countries, this paper finds a very solid relationship between satisfaction and income (both across and within countries) and uncovers the unhappy growth paradox, whereby faster growth rates are accompanied by lower levels of satisfaction. The losses of satisfaction associated with growth are more pronounced in the material domains of life and are greater in richer and more urban societies. At the individual level, although higher incomes tend to be reflected in greater satisfaction, an increase in the income of the social group to which an individual belongs has the opposite effect. The conflictive relationship between satisfaction and income has implications for political economy and may help explain various characteristics of economic and social populism.

Panel data for seven Latin American countries are used to assess the influence of public indebtedness on public investment in infrastructure in the period 1987-2001. Debt increases are associated with higher public infrastructure investment, an effect that is robust to the inclusion of many other fiscal and macroeconomic variables. This paper also finds some evidence of complementarity between public and private investment and of the negative effect of IMF adjustment loans on infrastructure expenditures. No evidence is found that debt defaults affect public investment in infrastructure

This report examines the quality of public policies in Latin America and the Caribbean after more than a decade of political and economic reform. A wide variety of examples and case studies are presented in an analytical framework to help explain why policies that work in certain institutional environments may not work in others. The focus of this report is not the content of policies, or their effects on major economic and social variables, but rather the process by which these policies are discussed, approved, and implemented. In presidential democracies like those in the majority of the Latin American countries, the process of adopting and implementing public policy occurs in political systems in which a variety of actors participate, ranging from the president to voters in small rural communities and including congressmen, judges, public opinion leaders and businessmen.

This paper assesses the effects of total public debt (external and domestic) on social expenditure worldwide and in Latin America using an unbalanced panel of around 50 countries for the period 1985-2003. The most robust and important finding is that higher debt ratios do reduce social expenditures, as popular opinion holds. Debt displaces social expenditures not so much because it raises the debt burden, but because it reduces the room (or the appetite) for further indebtedness. Loans from multilateral organizations like the World Bank or the Inter-American Development Bank do not seem to ameliorate the adverse consequences of debt on social expenditures. In accordance with popular wisdom, our results indicate that defaulting on debt obligations does help to increase social expenditures. The main policy implication is that there is no better way to protect social expenditures than to avoid over-indebtedness, especially in Latin America.

This paper compares growth conditions in China and Latin America to assess fears that China will displace Latin America in the coming decades. China's strengths include the size of the economy, macroeconomic stability, abundant low-cost labor, the rapid expansion of physical infrastructure, and the ability to innovate. China's weaknesses, stemming from insufficient separation between market and state, include poor corporate governance, a fragile financial system and misallocation of savings. Both regions share important weaknesses: the rule of law is weak, corruption endemic, and education is poor and very poorly distributed.

Credit supplied by the banking sector is the most important funding source for firms and households in Latin America and the Caribbean. Unfortunately, credit is scarce, costly and volatile. Without deep and stable credit markets, the region will be hard pressed to achieve high and sustainable growth rates and combat poverty. Given the importance of banking to growth and prosperity, the Inter-American Development Bank has made this sector the focus of its 2005 Report on Economic and Social Progress in Latin America. The Report analyzes the three main characteristics of bank credit--scarcity, expense and volatility--and makes policy recommendations.

This paper assesses how electoral outcomes in both presidential and legislative elections in Latin America have been affected by the adoption of economic policies that seek to improve macroeconomic stability and facilitate the functioning of markets. The database includes 17 Latin American countries for the period 1985-2002, and a total of 66 presidential and 81 legislative elections. The set of testable hypotheses is derived from a review of the literature and is structured around the hypothesis of economic voting. It is found that (i) the incumbents party is rewarded for reductions in the rate of inflation and, to a lesser extent, for increases in the rate of growth; (ii) the more fragmented or ideologically polarized the party system, the higher the electoral rewards of reducing the inflation rate or raising the economic growth rate; (iii) voters care not only about economic outcomes, but also about some of the policies adopted: while the electorate seems blind to macroeconomic policies such as fiscal or exchange-rate policies, it is averse to pro-market policies, irrespective of their effects on growth or inflation; and (iv) the electorate is more tolerant of pro-market reforms when the incumbents party has a more market-oriented ideology. These results suggest that reforming parties have paid a hefty price for the adoption of pro-market reforms, except when such reforms have been undertaken in conjunction with stabilization policies in high-inflation economies.

For decades, the prevailing sentiment was that, since geography is unchangeable, there is no reason why public policies should take it into account. In fact, charges that geographic interpretations of development were deterministic, or even racist, made the subject a virtual taboo in academic and policymaking circles alike. "Is Geography Destiny?" challenges that premise and joins a growing body of literature studying the links between geography and development. Focusing on Latin America, the book argues that, with a better understanding of geography, public policy can help control or channel its influence toward the goals of economic and social development.

The future of structural reforms in Latin America is under discussion. The purpose of this document is to synthesize the facts and opinions that underlie this debate. The first section shows that although the reform process has not ground to a halt, it has been incomplete and uneven, both across countries and different areas of reform. The greatest progress has been made in reforming the trade and financial sectors. In terms of tax reform and privatization, the record has been mixed across countries. The most modest progress has been made in the area of labor code reform. The second section analyzes the status of public opinion of the reform process. Disillusionment with the reforms has been growing, particularly among the middle class. This disapproval, rather than reflecting concerns about the state of the economy or the degree of progress of the reforms, stems from the corruption that has tainted the privatization process in some countries. The third section reviews the effects of the reforms. Their impact on growth seems to have been positive, albeit temporary, but the effects on employment and income distribution have varied in different areas of reform and according to the particular context in each country. Specifically, the effectiveness of reforms has depended heavily on the quality of public institutions. The fourth section summarizes the main proposals to expand or reorient the reform agenda in the region. One set of proposals suggests broadening the Washington Consensus with more active policies aimed at addressing the need for greater economic stability, social integration and equitable income distribution. Another set of proposals, guided by a more encompassing view of the goals of development, emphasizes the interaction among civil society, the private sector, and the government. Finally, a more radical vision proposes a new national and international institutional architecture that would limit the role of markets and mitigate the effects of globaliza

Competing in the world economy does not automatically boost a nation's productivity and restructure its economy. Such progress requires mobilizing capital, employment, technology and knowledge. Opportunities beyond the business realm must be fully exploited to the benfit of society as a whole. The Report provides clear policy guidelines and priorities for both government and the private sector to foster competitiveness. It identifies each country's strengths and weaknesses and proposes strategies to increase productivity and improve access by businesses to productive resources.

This document is an update of an earlier study (Lora, 1997), which argued that the lack of direct measurements of structural policies had stood in the way of adequately evaluating the effects of the reforms on economic growth and other variables. The aim is to describe and measure the advance of the structural reforms, using for that purpose a structural policies index that summarizes the status of progress in policies in the trade, financial, tax, privatization, and labor areas. The first part of this document is devoted to describing the most important advances in the various areas of structural policy since the 1980s. The second part of the study presents the methodology for constructing the index and shows its overall evolution in each of the areas over time and by country.

This report moves beyond the conventional scope of economics to examine three entrenched structural factors -demography, geography and institutions- that are closely connected to economic and social development. Historical in nature and slow to evolve, these variables are not always in the forefront of economic analysis. They do, however, hold the key to better understanding Latin American societies and the challenges awaiting them in the new century. Development Beyond Economics compares Latin America's development with that of other regions of the world not only in terms of economic progress, but also human development and the capacity of people to work together as a society. This means examining variables ranging from income distribution to social indicators, democratic benchmarks and crime.

The wave of structural reforms in Latin America and elsewhere has stimulated the development of a wide body of theoretical literature on the political economy of reform, i.e., the study of the political constraints that condition the timing, speed and sequencing of reforms. This paper tests some of the hypotheses associated with these theoretical models, using a set of structural reform indicators for approximately twenty Latin American countries for the period 1985-1995. Although there is strong support for some hypotheses, recent reforms in Latin America cannot be adequately explained without either better theories or better data.

This paper was prepared for the 1998 IDB/IIC Annual Meeting entitled: "The Employment in Latin America: What is the Problem and Should it be Addressed?" held in Cartagena, Colombia in March 1998. Despite macroeconomic stabilization and structural reforms, employment problems have persisted in Latin America. The 1990s have seen a slowdown in the rate of job creation, and unemployment rates have stagnated at about 10 percent. Informal sector employment has expanded, and increases in real wages have been particularly favorable to skilled workers. Economic cycles explain fluctuations in the employment and unemployment rates, while price stabilization and structural reforms have affected the composition of labor demand and relative wages.

This article, which serves as an introduction to a group of studies prepared by the IDB Office of the Chief Economist, presents the perceptions of Latin American citizens and employers concerning the employment problem. It compares them to the conditions in the labor markets of the region.

During the past decade, structural polices in the region have been aimed increasingly at improving economic efficiency and reducing government interference in economic decisions. The effects of this shift have not yet been accurately evaluated due to the lack of systematic measurements of the magnitude of structural reforms. The aim of this document is to summarize the most characteristic features of the reform process during the past decade and to propose a method for quantifying the state of structural policies
